• Financialization of Commodity Markets and Soaring Oil Price

  Abstract:
  Commodity markets have been financialized and seem more like traditional financial markets today. The trading volume of commodity derivatives could be tens or even hundreds times of the size of physical production. And derivative markets are dominated by financial institutions instead of producer and consumer. The changed market condition means that traditional fundamental analysis about commodity prices should be changed as well. For example, the sharp increase in oil price since 2003 can hardly be explained only by supply and demand side of oil itself. In this paper, we analyze this new phenomenon, i.e. financialization of commodity markets, by probing the structure of commodity markets and trading behavior of market participants. Then we use available data of various traders’ positions in New York Mercantile Exchange to test the relationship between oil price and trading activity in future market. We find financial traders as a whole have a significant effect for pushing up oil price through their net long position as well as spread position. In short, while fundamental factors may play a role as usual, the oil fever since 2003 is largely due to active and even aggressive financial traders.
